Pricing European and American options by radial basis point interpolation

چکیده
We propose the use of the meshfree radial basis point interpolation (RBPI) to solve the Black–Scholes model for European and American options. The RBPI meshfree method offers several advantages over the more conventional radial basis function approximation, nevertheless it has never been applied to option pricing, at least to the very best of our knowledge. In this paper the RBPI is combined with several numerical techniques, namely: an exponential change of variables, which allows us to approximate the option prices on their whole spatial domain, a mesh refinement algorithm, which turns out to be very suitable for dealing with the non-smooth options’ payoff, and an implicit Euler Richardson extrapolated scheme, which provides a satisfactory level of time accuracy. Finally, in order to solve the free boundary problem that arises in the case of American options three different approaches are used and compared: the projected successive overrelaxation method (PSOR), the Bermudan approximation, and the penalty approach. Numerical experiments are presented which demonstrate the computational efficiency of the RBPI and the effectiveness of the various techniques employed. 2014 Elsevier Inc. All rights reserved.

A Radial Basis Function Method for Solving Options Pricing Model
This paper applies the global radial basis functions as a spatial collocation scheme for solving the Options Pricing model. Diierent numerical time integration schemes are employed for the time derivative of the model. In the case of the European options, it is shown that the major numerical error is from the time integration instead of the spatial approximation by comparing with the analytical...
متن کاملA Numerical Study of Radial Basis Function Based Methods for Options Pricing under the One Dimension Jump-diffusion Model
The aim of this chapter is to show how option prices in jump-diffusion models can be computed using meshless methods based on Radial Basis Function (RBF) interpolation. The RBF technique is demonstrated by solving the partial integro-differential equation (PIDE) in one-dimension for the American put and the European vanilla call/put options on dividend-paying stocks in the Merton and Kou jump-d...
متن کاملError Estimation on using Radial Basis
This paper proves the convergence of applying the radial basis functions as a global spatial approximation method for solving the option pricing models. The computational advantage of this method is illustrated by giving numerical examples on solving both the European and American options pricing models whereas the latter is a free boundary value problem.
متن کاملLocal weak form meshless techniques based on the radial point interpolation (RPI) method and local boundary integral equation (LBIE) method to evaluate European and American options
For the first time in mathematical finance field, we propose the local weak form meshless methods for option pricing; especially in this paper we select and analysis two schemes of them named local boundary integral equation method (LBIE) based on moving least squares approximation (MLS) and local radial point interpolation (LRPI) based on Wu’s compactly supported radial basis functions (WCS-RB...
متن کاملElasto-plastic analysis of discontinuous medium using linearly conforming radial point interpolation method
In this paper, the linearly conforming enriched radial basis point interpolation method is implemented for the elasto-plastic analysis of discontinuous medium. The linear conformability of the method is satisfied by the application of stabilized nodal integration and the enrichment of radial basis functions is achieved by the addition of linear polynomial terms. To implement the method for the ...
